What is an annuity, really?

By Gregory Stevenson · 2 min read

If you've ever tried to Google "what is an annuity," you probably ended up more confused than when you started. So let me make it simple.

An annuity is an insurance contract. You give an insurance company a lump sum (or a series of payments), and in return, they agree to pay you income — either right away or at some point in the future.

That's it. No mystery. No trick.

Think of it like this: your parents' generation had pensions. A pension is essentially your employer saying, "We'll pay you X dollars a month for the rest of your life." An annuity does the same thing — except you're the one funding it, and you get to decide the terms.

There are a few basic types

  • Immediate annuities (SPIAs): You hand over a lump sum, and income starts right away. Could last a set number of years or for your entire life.
  • Deferred annuities: Your money grows for a while before you start taking income. Gives it time to accumulate.
  • Fixed annuities: You receive a set interest rate. Predictable. Straightforward.
  • Fixed indexed annuities (FIAs): Your growth is linked to a market index, but your principal is not directly exposed to market losses (subject to the claims-paying ability of the issuing carrier). You participate in a portion of index gains, subject to caps and participation rates.

Not every type is right for every person. And there are some you should be cautious about — like variable annuities, which carry more risk and typically higher fees.

The point isn't to memorize all of this. The point is to know that "annuity" isn't one thing — it's a category. And within that category, there are options that could work for your situation and options that probably wouldn't.
